چکیده

We study optimal monetary policy at the zero lower bound. The macroeconomy we study has considerable income inequality which gives rise to a large private sector credit market. Households participating in this market use non-state contingent nominal contracts (NSCNC). A second, small group of households only uses cash and cannot participate in the credit market. The monetary authority supplies currency to cash-using households in a way that changes the price level to provide for optimal risk-sharing in the private credit market and thus to overcome the NSCNC friction. For suffi ciently large and persistent negative shocks the zero lower bound on nominal interest rates may threaten to bind. The monetary authority may credibly promise to increase the price level in this situation to maintain a smoothly functioning (complete) credit market. The optimal monetary policy in this model can be broadly viewed as a version of nominal GDP targeting.

Discussion of “Limitations on the Effectiveness of Forward Guidance at the Zero Lower Bound”

What should the monetary authority do when prices are sticky? One answer to this question is provided by the standard New Keynesian model of sticky prices. It says that optimal monetary policy should fully stabilize the long-term price level in many environments. For example, if all fluctuations are in the “IS curve,” then the optimal monetary policy under commitment is simply for the short-ter...

Optimal Fiscal and Monetary Policy With Occasionally Binding Zero Bound Constraints

Previous studies on fiscal policy at the zero bound have focused on models with perfect foresight. However, the recent economic environment motivating such research is characterized by a high degree of uncertainty. This paper studies optimal government spending and monetary policy when the nominal interest rate is subject to the zero lower bound constraint in a stochastic environment. In the pr...

Optimal monetary policy rules in a two-country economy with a zero bound on nominal interest rates

This paper investigates optimal monetary policy rules when two large countries simultaneously face non-negativity constraints on nominal interest rates. Under policy coordination, domestic optimal monetary policy rules depend on domestic endogenous variables, foreign inflation, and domestic and foreign policy rates when the zero lower bound is never binding. Such policy rules generally lose the...

Monetary Policy in a Low Inflation Economy with Learning

In theory, monetary policies that target the price level, as opposed to the inflation rate, should be highly effective at stabilizing the economy and avoiding deflation in the presence of the zero lower bound on nominal interest rates. With such a policy, if the short-term interest rate is constrained at zero and the inflation rate declines below its trend, the public expects that policy will e...

The optimal quantity of money over the business cycle and at the zero lower bound

The paper presents a general equilibrium model where agents have limited participation in …nancial markets and use money to smooth consumption. This framework is consistent with recent empirical …ndings on money demand. New developments in the heterogeneous agents literature are used to develop a tractable framework with aggregate shocks, where optimal monetary policy can be analyzed. It is sho...
